IMF warns China on 'sharp' rise in bad loans

The International Monetary Fund has warned that China’s largest banks could be vulnerable to a fall in land prices and a sharp increase in bad loans.

Steep growth in credit, which rose 33 per cent in 2009, has led the multilateral lender to express its doubts over the risks on and off lenders’ balance sheets. Higher rates of loan growth are typically associated with more defaults.

Many of these loans use land as collateral, the IMF said on Tuesday in its first assessment of the Chinese financial system.

Nearly 20 trillion yuan ($3.15 billion), or 40 per cent of the total value of loans, is linked to real-estate prices.

The Chinese government has grown concerned that those prices are too high. Tighter restrictions on purchases and higher mortgage rates may have helped prices of commercial property fall 18 per cent, official press agency Xinhua reported on Tuesday.

The report, written before Italian bond yields began to spiral, concluded that Chinese banks could withstand a sharp fall in asset quality and a correction in the real-estate market. But a lack of data prevented the IMF from assessing if they could survive both.

“If several of these risks were to occur at the same time, however, the banking system could be severely impacted,” the report said.

The IMF also said the government’s restrictions on banks made it difficult for them to manage risks. An increasing number were found not in the accounts but in a wealth management product, making it more difficult to judge if institutions were solvent.
